📚 Understanding Transaction Effects

💰 What Affects Profits?

Profits (Net Income) come from the difference between what a business earns and what it spends.

  • Revenues INCREASE profits - Money earned from customers
  • Expenses DECREASE profits - Costs of running the business
  • Capital and Drawings have NO EFFECT - These are owner transactions

📊 What Affects Equity?

Equity is what the owners have in the business. It changes when:

  • Revenues INCREASE equity - Profits add to what owners have
  • Owner Contributions INCREASE equity - Owner puts money in
  • Expenses DECREASE equity - Losses reduce what owners have
  • Drawings/Dividends DECREASE equity - Owner takes money out

💡 Key Concept: The Accounting Equation

Assets = Liabilities + Equity

When equity increases or decreases, the equation stays balanced because assets change too!

🔀 The Four Effect Types

A claim is a right to what the business owns: a lender's, or the owner's. Ask what happened to TOTAL ASSETS.

  • Up — an asset came in. ASSET SOURCE
  • Down — an asset went out. ASSET USE
  • Same, and two assets moved. ASSET EXCHANGE
  • Same, and two claims moved. CLAIMS EXCHANGE

What did this transaction do to TOTAL ASSETS?

🔀 Now sort the whole transaction

Ask one question: what happened to TOTAL ASSETS? Up, down, or the same? The four buttons tell you the rest.

A claim is a right to what the business owns — a lender's, or the owner's.

Four things people forget:

  • A customer's promise to pay you is an asset. You own the right to collect it.
  • Something you bought and have not used yet is still an asset.
  • A bill for something you have already used but have not paid moves no asset at all. What you owe goes up, and the owner's claim goes down.
  • Swapping one promise for a different promise moves no asset either.
